The wider the spread, the higher the risk, and, thus, the more yield demanded by bond investors.<\/p>\n<p>In July 2014, <em>every single<\/em> sector \u2013 including energy \u2013 had an average credit spread below 400 basis points (market-value weighted average spread).<\/p>\n<p>Less than two years later, not a single sector\u2019s average credit spread is below 400 basis points (bps).<\/p>\n<p>Of course, energy companies are leading the way, as spreads have blown out past 1200 bps. Credit distress in the energy sector is only part of the story, though.<\/p>\n<p>The second-widest spreads belong to the industrial sector \u2013 not the materials sector. Yes, the credit markets realize we\u2019re in an <a href=\"http:\/\/www.wallstreetdaily.com\/2015\/11\/02\/industrial-recession\/\">industrial recession<\/a>.<\/p>\n<p>However, even the \u201csafe\u201d sectors are experiencing strains.<\/p>\n<p>At over 650 bps, utilities spreads are the fourth-widest of all the sectors.<\/p>\n<p>High-yield healthcare spreads have widened from below 300 bps just a few months ago to nearly 500 bps. I talked about how <strong>Valeant Pharmaceuticals International Inc.<\/strong> (<a href=\"http:\/\/finance.yahoo.com\/q?s=VRX\" target=\"_blank\">VRX<\/a>) was the top <a href=\"http:\/\/www.wallstreetdaily.com\/2015\/10\/26\/valeant-pharmaceuticals-high-yield-bonds\/\">high-yield bond<\/a> issuer this year.<\/p>\n<p>Problems are accelerating, too.<\/p>\n<p>Last week, <a href=\"http:\/\/www.bloomberg.com\/gadfly\/articles\/2015-12-10\/third-avenue-halts-one-high-yield-debt-spiral-but-not-others\" target=\"_blank\">Third Avenue Management<\/a> made waves when it announced that it was suspending withdrawals in its high-yield\/distressed debt mutual fund. Then on Friday, hedge-fund firm Stone Lion Capital Partners also suspended redemptions in a credit fund.<\/p>\n<p>Naturally, funds throwing up gates won\u2019t engender confidence among credit investors. Rather, it will lead to more risk aversion, which will impact junk bonds in<em> every<\/em> sector.<\/p>\n<p>As a whole, high-yield bonds experienced a monumental mispricing in 2013 and 2014. Companies issued record amounts of bonds at miniscule yields to quench\u00a0investor demand. Call it a credit bubble if you like.<\/p>\n<p>Due to the collapse in crude oil prices, the energy sector was simply the weakest link and the first to run into major problems.<\/p>\n<p>Ultimately, credit distress isn\u2019t contained.
