Sound Investments<\/em> subscriber who was <em>\u2018\u2026born, educated, and obtained my university degree in an Eastern European Communist Country. On the day of my graduation I escaped the country and regime that I grew to hate\u2019<\/em>.<\/p>\n<p>In his letter, he shared his experiences of life in a communist regime and his insight into what possible outcomes are ahead for China as their economy is undone.<\/p>\n<p><span><\/span><\/p>\n<p>I found this reader\u2019s insight very interesting.\u00a0 Because it came from someone who has experienced this type of economic system before. Granted, there are obviously differences between Eastern European communism and <a href=\"http:\/\/www.dailyreckoning.com.au\/chinese-communism-and-the-human-cost-of-the-cultural-revolution\/2012\/04\/18\/ \">Chinese communism<\/a>. And there will be differences between the revolutions of Eastern Europe and whatever is to come in China.<\/p>\n<p>I want you to think differently about China and the way the Western media presents its economic development. There is no doubt <a href=\"http:\/\/www.dailyreckoning.com.au\/the-question-china-has-to-answer-fast-to-save-its-economy\/2012\/07\/04\/ \">China&#8217;s economy has some real challenges<\/a>.<\/p>\n<p>One question the reader asked was if it\u2019s possible China is cornering the <a href=\"http:\/\/www.dailyreckoning.com.au\/the-physical-gold-market-from-the-weak-to-the-strong\/2012\/05\/18\/ \">gold market<\/a> to solve their problems.<\/p>\n<p>Now, I\u2019m not suggesting this is a way out for China&#8217;s economy. I\u2019d like to point out that it&#8217;s the only way for China to mitigate some of the fallout it will experience from abandoning its old <a href=\"http:\/\/www.dailyreckoning.com.au\/the-grapefruit-currency-hindering-chinas-economic-growth\/2012\/07\/11\/ \">growth model<\/a>&#8230;that is, moving from export and investment-led growth to a system based on internal growth.<\/p>\n<h3><center>How China is Rebalancing<br \/>\nthe National Balance Sheet with Gold<\/h3>\n<p><\/center><\/p>\n<p>Think of it this way.<\/p>\n<p>Most of China&#8217;s economic assets are other countries&#8217; debt&#8230;for example, <a href=\"http:\/\/www.dailyreckoning.com.au\/us-treasuries-go-buyer-direct\/2012\/07\/12\/ \">US Treasuries<\/a>. This is not a sound or stable asset base. But if <strong>China accumulates\u00a0gold<\/strong>, it&#8217;s buying a pure asset. There is no liability, or counterparty, on the other side of the asset.<\/p>\n<p>Say it amasses 5,000 tonnes of <a href=\"http:\/\/www.dailyreckoning.com.au\/buying-gold-in-uncertain-times\/2012\/02\/06\/ \">gold<\/a>. At a price of $1,600 an ounce, that&#8217;s a value of $282 billion. Not much in the scheme of things. But at $5,000 an ounce, the value of the gold hoard jumps to $882 billion. At $10,000 gold, it becomes $1.76 trillion. At that level, gold would represent around 50% of China&#8217;s reserves.<\/p>\n<p>Can you see how this increase in asset value, without any corresponding increase in liabilities (debt) improves China&#8217;s national balance sheet? And can you see how the same applies to the individual&#8217;s balance sheet?<\/p>\n<p>An increase in assets without an increase in liabilities translates into increased equity. Equity represents unencumbered ownership. For want of a better word, it represents an increase in wealth.<\/p>\n<p>A major revaluation in gold represents a transfer of wealth from issuers and owners of debt to<a href=\"http:\/\/www.moneymorning.com.au\/20120613\/theres-good-news-and-better-news-for-gold-owners.html \"> owners of gold<\/a>. This strategy is not a panacea for China&#8217;s economy, but it&#8217;s certainly a way to reduce the cost of its past policy mistakes and ease the social tension that will arise from its upcoming transition to a new growth model.<\/p>\n<p>Speaking of <a href=\"http:\/\/www.moneymorning.com.au\/20120416\/how-china-is-driving-the-gold-price.html \">China and gold<\/a>, <em>Bloomberg<\/em> reports that Hong Kong customs data showed gold imports into China from Hong Kong were 76 metric tonnes for the month of May. This represents a six-fold increase on last year.<\/p>\n<p><a href=\"http:\/\/www.dailyreckoning.com.au\/why-owning-gold-is-twice-as-profitable-as-stealing-it\/2012\/03\/10\/ \">Physical gold<\/a> is flowing from West to East.
